You have to set layer that you want to transform and then you have to set  vector layer = layer with ground control points to calculate the transformation (GCPs) they are represented as LineStrings.
This layer can be created automatically when you will use 'add vectors' button and clicking source and target points.

Your error just says that the layer that should contain transformation vectors (GCPs) desn't contain just Line String formed by two points (source and target GCPs). - so check that you specified such layer int he" Vector Layer" item.
