I installed eclipse 3.2, build I20060602-1317. The software updates
mechanism works as long as I don't install the webtools plugin.
As soon as I install webtools plugin (WST), the software update stuff
fails to work. I guess that the proxy settings (I need a proxy since this
is a corporate installation) are ignored from that moment on.
The only way to work around this is to disable / deinstall the webtools
plugin.
This is reproducable on my machine.

It's possible that the machine that's providing the software update for the webtools isn't reachable from your proxy. You can see which update server it's configured to search by looking in the feature.xml of the webtools feature.

I think you're on the right track, but you might be missing some proxy
settings. What some have found is that the proxy settings on the
Install/Update pref page are used for an initial update, but after that
update the update manager seems to ignore that page in deference to the
Internet proxy settings page (different preferences setting page). I
think Ed Burnette bugzilla-ed the problem while documenting that there
is yet *another* proxy/settings page on the Team=>CVS preferences page.
But the third one is CVS-only (I think), while the first two are somehow
related as far as Update Manager usage goes.
Try changing that Internet proxy setting as well, and if that doesn't
fix it you might want to document your findings on bug 146603 (<
https://bugs.eclipse.org/bugs/show_bug.cgi?id=146603 >).
