I have answer my own question. It is to do with the XML catalogue
issues. I followed the steps on the thread "XML Editor / Validator and
use with XML Catalog and xsi:schemaLocation", started with -clean and it
now works.

No, not really there was several other bugs causing it
(the catalog problems just made it harder to find :)
.... but those bugs have been fixed in our M5 version.
