I am using Indigo and have a Tomcat server added. In the Servers overview, what does the option "Update context paths" mean, exactly?

It comes into play if you change the "Context root" of a project (see
the Web Project Settings page of the project's Properties dialog)
*after* you have added that project to a Tomcat server. With "Update
context paths" checked, on the next publish you will get a popup dialog
asking if you want to update the Tomcat configuration with the modified
"Context root". You can answer Yes or No. With "Update context paths"
unchecked, then this dialog won't appear and the Tomcat configuration
won't be updated with the modified "Context root".

Cheers,
Larry
